Bigger investing returns require bigger risks

I keep hearing and reading that one should choose a mutual fund where you can "easily expect" a minimum return of 12 percent. Is there a way to do this, and, more importantly, with some degree of safety?

Dear Pat,
What you can expect to earn on your investments is a trade-off between risk and return. Investments in certificates of deposit, or CDs, have highly certain results so what you expect matches up with your experience in the investment.

When your investment return is less certain, as it is with an investment in stocks, or stock mutual funds, you expect a higher return than you would earn on the CD investment. You have to or you wouldn't invest in the riskier investment. Your actual investment return, however, is in no way guaranteed to outperform the CD investment.

Historically (1965-2005), investments in stocks, as measured by the Standard & Poor's 500 Index, have earned an average return of a little less than 12 percent. That no doubt explains what you've been hearing and reading. That doesn't guarantee that stocks will continue to average a 12-percent annual return in the future.

Paraphrasing Nobel Laureate William Sharpe, you can't eat average compound returns. Invest in stocks and you'll see your returns vary through time. If you are unable or unwilling to accept volatility in your investment portfolio then you'll need to adjust your investment strategy in a way that will allow you to invest more conservatively and still reach your financial goals.

If you could earn 12-percent without risk, then everyone would be investing in these 12 percent riskless securities and no one would be buying one-year CDs yielding 5.77 percent, and stocks would have to have an expected return of more than 12 percent.

In general, the longer your investment horizon, the more likely it is that stocks belong in your investment portfolio. Manage the risk inherent in stock investing by buying broadly diversified stock mutual funds with low annual fees and expenses.
