Exceeding company match in your 401(k)

Dear Dr. Don,
Please tell me, is it wise to invest more than your company matches in your 401(k). I invest 7 percent and my firm matches only up to 3 percent.

Dear Janet,
When your company has a matching contribution program it's always a good idea to contribute at least up to the limit of the company match. It's free money toward retirement, and that's hard to beat.

A common structure in the company match is for the company to contribute 50 cents on the dollar for every dollar you contribute, up to 6 percent of salary. You contribute 6 percent, they contribute 3 percent and just like that you have 9 percent of your salary invested for your retirement -- not to mention an instant 50 percent return on your investment.

After you've reached the limit of the company match, you can continue to contribute up to the limits set by your 401(k) plan and the IRS guidelines. But, if you qualify to do so, you could choose to fund a Roth IRA account up to the limits of that account. The Roth contributions are made with after-tax dollars, but qualified distributions are then free of federal taxation.

You could also choose to fund a traditional IRA account with after-tax dollars with the expectation that you would convert this account to a Roth IRA account in 2010 when changes in the tax code allow this conversion regardless of your annual income. If you decide to take this approach you should discuss the pros and cons with your tax professional. IRS Publication 590, Individual Retirement Arrangements, gives a good overview for the do-it-yourselfer.

There are reasons to look outside your 401(k) plan after you've maximized your employer's matching contribution, but it takes a bit of tax knowledge to know if the strategies make more sense than just continuing to contribute to the 401(k). Your level of comfort in the investment options, annual fees and expense ratios should also play a role. The 401(k) plan may have limited options that you can improve upon by going outside that plan in saving for retirement.
